In other words, it is a\nmechanism that allows the regulator to place certain restrictions to ensure\nthat banks don&#8217;t bust and excessive risks on the balance sheet of these weak\nbanks can be prevented.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>History of PCA<\/strong><\/h3>\n\n\n\n<p>Prompt Corrective Action or PCA as generally called is a <strong>US Federal\nLaw <\/strong>mandating progressive penalties against banks that exhibit\nprogressively deteriorating capital ratios. It was first introduced after the\nglobal economy incurred huge losses due to the failure of the financial\ninstitution during 1980-90s.&nbsp; PCA was introduced in the banking sector in\nIndia by its central bank RBI in <strong>December 2002 <\/strong>as a structured early intervention\nmechanism along the lines of the FDIC\u2019s PCA framework. This framework was\nreviewed by the Reserve Bank keeping in view the international best practices\nand recommendations of the Working Group of the Financial Stability and\nDevelopment Council (FSDC) on Resolution Regimes and the Financial Sector\nLegislative Reforms Commission. The Revised PCA Framework was issued by the RBI\non April 13, 2017.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>When is PCA Invoked?<\/strong><\/h3>\n\n\n\n<p>The PCA framework deems bank as risky if they slip below certain norms\nbased on three parameters or three key regulatory trigger points &#8211; <strong>Capital\nRatio<\/strong> ( CRAR- capital to risk- weighted assets ratio), <strong>asset quality<\/strong>\n(NNPA- net non- performing assets) and <strong>profitability <\/strong>( ROA-return on\nassets). Under each parameter, there are three risk threshold levels based on\nwhere a bank stands on these ratios. They are numbered from 1 to 3, one being\nthe lowest and 3 the highest risk factor. The threshold levels are-<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li><strong>CRAR<\/strong>&#8211; the ratio of a bank\u2019s capital to its risk. The threshold limits are-<\/li>\n\n\n\n<li>Less than 10.25% but more than 7.75%<\/li>\n\n\n\n<li>less than 7.75% but more than 6.25%<\/li>\n\n\n\n<li>Bank\u2019s common equity Tier 1 which is the bare minimum capital under CRAR falls below 3.625%<\/li>\n\n\n\n<li><strong>NPA<\/strong>&#8211;&nbsp;The assets of the banks which fail to perform for&nbsp;90 days. The limits are<\/li>\n\n\n\n<li>6% or more but less than 9% &#8211; threshold 1<\/li>\n\n\n\n<li>12% or more- threshold 3<\/li>\n\n\n\n<li><strong>ROA-<\/strong> Measure of how profitable a company is relative to its total assets. Banks&nbsp;with a negative return on assets for two, three and four consecutive years comes under threshold 1, threshold 2 and threshold 3 respectively.<\/li>\n<\/ul>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>Restrictions that PCA invokes?<\/strong><\/h3>\n\n\n\n<p>Two types of restrictions &#8211;<strong> mandatory <\/strong>and <strong>discretionary<\/strong>\nare imposed by the RBI. The mandatory sanctions include<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>Restrictions on dividend<\/li>\n\n\n\n<li>&nbsp;Branch expansion&nbsp;<\/li>\n\n\n\n<li>&nbsp;Director compensation&nbsp;<\/li>\n<\/ul>\n\n\n\n<p>The discretionary restrictions include<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>Curbs on lending and deposits.<\/li>\n\n\n\n<li>Recommended the bank owner to bring new management and board<\/li>\n\n\n\n<li>Advise the bank\u2019s board to carry out a detailed review of the\n     business model<\/li>\n\n\n\n<li>Removal of officers<\/li>\n\n\n\n<li>Review&nbsp;short term strategies and business plan etc.<\/li>\n<\/ul>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>Why PCA is important or Why the need for PCA?<\/strong><\/h3>\n\n\n\n<ul class=\"wp-block-list\">\n<li>The\n     idea behind PCA is to head off problems before they reach crisis\n     proportions.&nbsp;<\/li>\n\n\n\n<li>As\n     most of the&nbsp;bank activities are funded by deposits which need to be\n     repaid, it is imperative that a bank has a sufficient amount of capital to\n     continue its activities.&nbsp;<\/li>\n\n\n\n<li>PCA\n     help to alert the regulator as well as investors and depositors if a bank\n     is heading for trouble.&nbsp;<\/li>\n\n\n\n<li>PCA\n     helps RBI monitor key performance indicators of banks as well as take\n     corrective measures to restore the financial health of a bank.<\/li>\n<\/ul>\n\n\n\n<p>&nbsp;The crux is that PCA helps the RBI to intervene and take\ncorrective measures on time to restore the financial health of the bank.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>PCA Challenges&nbsp;<\/strong><\/h3>\n\n\n\n<ul class=\"wp-block-list\">\n<li>PCA&nbsp;impacts the rating of the bank as well as consumer\n     confidence which is detrimental in the long run as it impacts the credit\n     history of the bank and raises questions about its management.<\/li>\n\n\n\n<li>PCA can accelerate the loss of market share and can downgrade the\n     position of the public sector banks in the financial system thus favouring&nbsp;private\n     banks and foreign banks.<\/li>\n\n\n\n<li>PCA is seen by the government as hindering economic growth.
